    Surely Detect Evil recognises a conversion when it happens...

    but what about all the bad things he's done in the past without doing an atonement quest

    It's the action that triggers the response. The traders are evil, and if you attack them before the traders revealed quest you get the butcher rep. It's the action that counts . A person may have evil thoughts or intentions, but until they act there's no reason to respond. The laws and rules that govern a paladins behavior is like that. Evil has rights. Watch them, follow them, but until they do an evil deed, you can't attack. If a paladin attacked every time he detected evil, he'd be fighting constantly. He probably wouldn't live very long either.
